How can I constrain the yellow piece so that it just touches the grey shaft? (besides the distance mate optiom)
I tried tangent, but it is not working.

Or you could create Reference Geometry and mate to that.
There are probably 50 different ways you could do this to either of the parts using the above strategy.

He's probably has a square key in that location that's keying another mating part like an impeller and the set screw locks it in place from slopping around (tolernce stack-up's).

I dont see how you would be able to do this without creating some additional planes that probably wouldnt be needed for anything other than mating. Seems like that would be a waste

The Move Component function has Collision Detection and Stop at collision options. A part can be dragged until it contacts another part. The part can then be Fixed in place. No extra planes, sketches or mates are required.
