Are we suppossed to take a stict interpretation of OSHA policy and require our employees to wear long sleeve cotton shirts. Or can we can we a;;ow our workers to wear short sleeve shirts, but require them to have on long sleeves when locking out equipment.

It actually falls under NFPA 70E

NFPA 70E covers the requirements of PPE when performing live electrial work.  OSHA references 70E in subpart S.

If you employees are not working on electrical equipment, they can wear whatever you want them to wear.  As soon as they approach the limit boundries of an electrical cabinet they must follow the requirements in 70E.

You could even have long sleves with elastic on each end to be worn as needed.

Not if the elastic is a synthetic material. OSHA says it needs to be 100% natural fiber like cotton or wool.

Neither OSAh or the 70E address buttons. A plastic button will not melt into your skin like elestic sleeves will.
